The "sensor assembly" that's installed where the distributor would nomally go...What does it do?? Does it have anything to do with timing or setting the timing? How do you know where to set it? Do you even need to set the timing on a 525 EFI?

U need a mercrusier timing tool. it comes with instructions.

You do not set the timing on the 525, That sensor is the cam position sensor. That and the crank position sensor tell the pcm where the crank is in the cycle.
