Can someone tell me what an extension does? Does it increase performance or stability?

I think you are talking about a 12" extension box such as stellings. The stellings box raises your X dimension 1" and moves the prop 12" back from the transom from a stock location. This puts the prop in cleaner water. As far as performance, it varies a lot between hulls.
