step 3
Place the dist cap on and use a marker or something to mark the actual distributor housing where the #1 cylinder wire goes on the actual distributor. You want a mark that you can see from the top, with the cap off, so you know the tip of the rotor is pointing to #1.

Step 4
Install the distributor.
Slowly install the distributor. You want to have room to rotate the distributor housing about equally in both directions. You want the rotor tip pointing to the mark you made for #1. You can feel the dist gears start to hit the cam gears. It may or may not just slide in to the right spot. The rotor will turn slightly as the gears mate up and the distributor goes down. You may have to lift it out a little and turn the rotor so it moves a tooth to keep it pointing to the #1 mark and allow enough movement of the dist housing. It does not have to go all the way down now.

OK I completed your step #2 and yes my cap has the cylinder numbers on it. As far as the kind of distributor I dont know. I dont see on the receipt from the engine upgrade anything referring to a distributor so I guess it is stock. My coil looks like the regular merc round coils but it is made by somebody else. I will check it on my next trip to the boat for step #3.
Coil doesn't matter. The numbers do. On a cap without them, you can just make #1 where ever you want. Its probably a merc TB IV distributor.

As long as you have adequate movement both ways turning the dist, it should be fine. If not, you can pull the dist and shine a light down hole and turn the oil pump shaft with a long screw driver and then move the distributor a tooth.
Put the dist hold down clamp on and snug it, but not so tight that can't rotate the distributor.
Then reinstall the dist cap and spark plug wires.

Double check list.
Harmonic balancer pointing to 0* mark on timing indicator tab???
Rotor tip pointing to #1 cylinder on dist cap???
Follow each plug wire to each cylinder to make sure they did not get mismatched.

Since you are being such a great help can you tell me about possibly being off a tooth or two and possibly blowing the engine because of running to rich as Jayhawk had talked about?
